update-grub seems to run grub-set-default w/o an entry number
when creating a menu.lst file on a system that does not
already have one:
root at finch:/boot/grub>update-grub
Searching for GRUB installation directory ... found: /boot/grub
Searching for default file ... Generating /boot/grub/default file and setting the default boot entry to 0
entry not specified.
Usage: grub-set-default [OPTION] entry
Set the default boot entry for GRUB.
-h, --help print this message and exit
-v, --version print the version information and exit
--root-directory=DIR Use the directory DIR instead of the root directory
ENTRY is a number or the special keyword `default\'.

My workaround was to manually create /boot/grub/default. Then update-grub
successfully created the menu.lst.
BTW, in this case I was installing grub-legacy on a VM at linode.com,
just because they have a wiki page that suggests using it to create the
menu.lst that is read by XEN's pv_grub. Since the file has the same
format, this way it's easy to get it updated when new kernels are
installed. So, this system did not have /boot/grub/ before.
