there's a patch that may fix this bug.

In short, it seems that the Python 2.6.5 package differs slightly from upstream 2.6.5, and that difference triggers the same bug for basic authentication (the applied fix only deals with digest http authentication).

That second patch wasn't applied upstream, but I believe that fix will be considered once 2.6.6 is released. If you apply it to the debian hg packages, just bear in mind that it wasn't very well tested, and it's very dependant on urllib2 behavior.
